Most middle-income taxpayers are eligible
for one or more tax credits. Tax credits are not granted
automatically but must be claimed by each eligible taxpayer
on their tax return. This article in meant to highlight
some basic facts that a typical taxpayer may wish to
know about tax credits.
If you do not file a tax return or you
file a tax return without claiming a tax credit, you
do not get the credit. On the other hand, if you claim
a tax credit on your income tax return that you are
not entitled to receive, then there is a significant
risk that your tax return will be audited and the error
corrected. In this instance the IRS charges penalties
and interest. The percentage of errors caught by the
IRS is estimated to be more than 50% but less than 100%.
In other words, some tax cheaters claiming false tax
credits get away with it but most do not.
Tax credits are more valuable than tax
deductions. For an average middle-income taxpayer, a
dollar of tax credit is worth about four dollars of
tax deductions.
Some tax credits, like the earned income
credit, can be received even if you do not owe any taxes.
In effect, these are direct cash subsidies from the
federal government. These are called "refundable credits".
There are seven common types of tax
credits for individual taxpayers:
1. Earned Income Credit - available to lower income
taxpayers
2. Child Tax Credit - available to lower and middle
income taxpayers
3.Child and Dependant Care Credit - covers daycare expenses
4. Adoption Credit
5. Credit for Elderly and Disabled
6. Education Credits - there are two types; take one
or the other but not both
7.Retirement Savings Contribution Credit - subsidizes
up to half of your IRA or 401(k) plan contribution.
In the author's experience, computerized tax preparation
programs and professional tax preparers usually (but
not always) determine the correct tax credits. The most
likely credit to be overlooked by these methods is the
Retirement Savings Contribution Credit. It makes sense
to check the eligibility requirements for each if you
are unsure; details can be found at www.irs.gov
